Unless I am missing something how about using a cheap rotary encoder such as
Grayholl, CTS, Panasonic make.
Optical 32 cpr for $20.54 with a .250 shaft standard Quadature output.
Requires 5VDC
DigiKey part num GH6102-ND Grayhill part 61C11-01-08-2
Several manufactures are listed in the latest Digi-Key catalog or visit
www.didikey.com
