The way this is done is you have telescoping tubes that keep the entire
optical path isolated from the dirty environment. But, the much bigger problem
is vibration. If you use a visible red laser and a quadrature decoder for the
interference fringes, you'll get about 120,000 counts/inch. Just tapping on the
machine with a finger will cause it to deflect a few hundred counts, and the
vibration of machining would cause it to be seeing hundreds of thousands
of counts flying back and forth per second. Modern encoder counters can
keep up, but just barely.
