It's not all that hard. Picking the right options so it works with
your hardware can sometimes be a trial. I usually put the new kernel
on a floppy and test boot from that before overwriting the system
kernel. Also, copy the old kernel to a different name, like old-vmlinuz
before overwriting it and running lilo. That way you have a prayer if
something really gets screwed up.
In general, if something can be made a module, do it - it will make
for a smaller kernel, although you should keep ext2 file system and
elf support in the kernel itself. You may have to edit the rc
files to make sure the required modules get loaded, but you can
always load them manually from the console when getting things worked
out.
