Recent versions of XP actually look for files on the hard disk so a
prior install is needed. I have seen this on two stand-alone (not
bundled with a machine) copies of XP upgrade with SP2. XP with SP1 and
XP without Service Packs are fine and your technique will work.

Fortunately, Win98 installs into C:\WINDOWS and Windows XP and Win2K
install into C:\WINNT so it is a simple matter to delete the directory
after a successful install.
