As another option, try powering the encoder with a battery supply (9V
battery through a 7805 with 1uF tantalum or MLCC caps on both input and
output) and see if that resolves the issue, assuming it is a 5 VDC
encoder. If that does it, add a diode across the 7805 (with + to the
input and - to the output) and try running a higher voltage power line
to it. If _THAT_ works, problem solved, the US Digital encoder couples
power noise to the signal lines!

Also, the ferrite "noise filter" blocks so common on computer
peripherals these days over the cables at both ends might help (both the
motor and the encoder _separately_, but NOT a common one for both), if
it is motor "hash" getting into the lines.
